Cash-Out Refinancing a Short-Term Rental

Refinancing a performing short-term rental to fund the next one is the standard path to a portfolio, and it is also the standard path to being overleveraged in a soft season. The difference is entirely in how the numbers are stress tested.

Why owners refinance

  • To fund the next down payment without waiting to save it.

The stress test before you do it

  1. Model the new payment against the trough month, not the annual average. A property that services debt comfortably in July and not in February is a property with a timing problem. See cash reserves and seasonality.
  2. Model a twenty percent revenue decline. If the property still services debt, the leverage is defensible. If it does not, you are betting on a market that has never once cooperated indefinitely.
  3. Keep the reserve out of the proceeds. Refinancing and deploying every dollar into a down payment leaves two properties with no buffer instead of one property with a buffer.
  4. Check the appraisal basis. Short-term rental properties can appraise on residential comparables rather than income, which sometimes produces a lower value than the revenue suggests.
  5. Confirm seasoning and occupancy requirements, which differ substantially by lender and product.

An owner refinances a strong performer at the top of a good year, deploys everything into a second property, and enters the following winter with two mortgages, two insurance renewals, one thin reserve, and a new property producing first year revenue rather than stabilized revenue.
